Binary options are occasionally traded on platforms regulated by the Securities and Exchange Commission (SEC) and other regulatory agencies, but are most likely traded over the Internet on platforms existing outside of regulations. Because these platforms operate outside of regulations, investors are at greater risk of fraud. Conversely, vanilla options are typically regulated and traded on major exchanges. For example, a binary options trading platform may require the investor to deposit a sum of money to purchase the option. If the option expires out-of-the-money, meaning the investor chose the wrong proposition, the trading platform may take the entire sum of deposited money with no refund provided. Binary Option Real World Example. Assume the futures contracts on the Standard & Poor's 500 Index (S&P 500) is trading at 2,050.50. An investor is bullish and feels that the economic data being released at 8:30 am will push the futures contracts above 2,060 by the close of the current trading day. The binary call options on the S&P 500 Index futures contracts stipulate that the investor would receive $100 if the futures close above 2,060, but nothing if it closes below. The investor purchases one binary call option for $50. Therefore, if the futures close above 2,060, the investor would have a profit of $50, or $100 - $50. What You Need To Know About Binary Options Outside the U. S. Binary options are a simple way to trade price fluctuations in multiple global markets, but a trader needs to understand the risks and rewards of these often-misunderstood instruments. Binary options are different from traditional options. If traded, one will find these options have different payouts, fees and risks, not to mention an entirely different liquidity structure and investment process. ( For related reading, see: A Guide To Trading Binary Options In The U. S. ) Binary options traded outside the U. S. are also typically structured differently than binaries available on U. S. exchanges. When considering speculating or hedging, binary options are an alternative, but only if the trader fully understands the two potential outcomes of these exotic options.


In June 2013, the U. S. Securities and Exchange Commission warned investors about the potential risks of investing in binary options and charged a Cyprus-based company with selling them illegally to U. S. investors. What Are Binary Options? Binary options are classed as exotic options, yet binaries are extremely simple to use and understand functionally. The most common binary option is a "high-low" option. Providing access to stocks, indices, commodities and foreign exchange, a high-low binary option is also called a fixed-return option. This is because the option has an expiry datetime and also what is called a strike price. If a trader wagers correctly on the market's direction and the price at the time of expiry is on the correct side of the strike price, the trader is paid a fixed return regardless of how much the instrument moved. A trader who wagers incorrectly on the market's direction loses herhis investment. If a trader believes the market is rising, shehe would purchase a call. If the trader believes the market is falling, shehe would buy a put. For a call to make money, the price must be above the strike price at the expiry time. For a put to make money, the price must be below the strike price at the expiry time. The strike price, expiry, payout and risk are all disclosed at the trade's outset.


For most high-low binary options outside the U. S., the strike price is the current price or rate of the underlying financial product, such as the S&P 500 index, EURUSD currency pair or a particular stock. Therefore, the trader is wagering whether the future price at expiry will be higher or lower than the current price. (For more, see What is the history of binary options? ) Foreign Versus U. S. Binary Options. Binary options outside the U. S. typically have a fixed payout and risk, and are offered by individual brokers, not on an exchange. These brokers make their money from the percentage discrepancy between what they pay out on winning trades and what they collect from losing trades. While there are exceptions, these binary options are meant to be held until expiry in an "all or nothing" payout structure. Most foreign binary options brokers are not legally allowed to solicit U. S. residents for trading purposes, unless that broker is registered with a U. S. regulatory body such as the SEC or Commodities Futures Trading Commission. Starting in 2008, some options exchanges such as the Chicago Board Options Exchange (CBOE) began listing binary options for U. S. residents. The SEC regulates the CBOE, which offers investors increased protection compared to over-the-counter markets.


Nadex is also a binary options exchange in the U. S., subject to oversight by the CFTC. These options can be traded at any time at a rate based on market forces. The rate fluctuates between one and 100 based on the probability of an option finishing in or out of the money. At all times there is full transparency, so a trader can exit with the profit or loss they see on their screen in each moment. They can also enter at any time as the rate fluctuates, thus being able to make trades based on varying risk-to-reward scenarios. The maximum gain and loss is still known if the trader decides to hold until expiry. Since these options trade through an exchange, each trade requires a willing buyer and seller. The exchanges make money from an exchange fee – to match buyers and sellers – and not from a binary options trade loser. High-Low Binary Option Example. Assume your analysis indicates that the S&P 500 is going to rally for the rest of the afternoon, although you're not sure by how much. You decide to buy a (binary) call option on the S&P 500 index. Suppose the index is currently at 1,800, so by buying a call option you're wagering the price at expiry will be above 1,800. Since binary options are available on all sorts of time frames – from minutes to months away – you choose an expiry time (or date) that aligns with your analysis.


You choose an option with an 1,800 strike price that expires 30 minutes from now. The option pays you 70% if the S&P 500 is above 1,800 at expiry (30 minutes from now) if the S&P 500 is below 1,800 in 30 minutes, you'll lose your investment. You can invest almost any amount, although this will vary from broker to broker. Often there is a minimum such as $10 and a maximum such as $10,000 (check with the broker for specific investment amounts). Continuing with the example, you invest $100 in the call that expires in 30 minutes. The S&P 500 price at expiry determines whether you make or lose money. The price at expiry may be the last quoted price, or the (bid+ask)2. Each broker specifies their own expiry price rules. In this case, assume the last quote on the S&P 500 before expiry was 1,802. Therefore, you make a $70 profit (or 70% of $100) and maintain your original $100 investment. Had the price finished below 1,800, you would lose your $100 investment. If the price had expired exactly on the strike price, it is common for the trader to receive herhis money back with no profit or loss, although each broker may have different rules as it is an over-the-counter (OTC) market. The broker transfers profits and losses into and out of the trader's account automatically. Other Types of Binary Options. The example above is for a typical high-low binary option – the most common type of binary option – outside the U. S. International brokers will typically offer several other types of binaries as well.


These include "one touch" binary options, where the price only needs to touch a specified target level once before expiry for the trader to make money. There is a target above and below the current price, so traders can pick which target they believe will be hit before expiry. A "range" binary option allows traders to select a price range the asset will trade within until expiry. If the price stays within the range selected, a payout is received. If the price moves out of the specified range, then the investment is lost. As competition in the binary options space ramps up, brokers are offering more and more binary option products. While the structure of the product may change, risk and reward is always known at the trade's outset. Binary option innovation has led to options that offer 50% to 500% fixed payouts. This allows traders to potentially make more on a trade than they lose - a better reward:risk ratio – though if an option is offering a 500% payout, it is likely structured in such a way that the probability of winning that payout is quite low. Some foreign brokers allow traders to exit trades before the binary option expires, but most do not.


Exiting a trade before expiry typically results in a lower payout (specified by broker) or small loss, but the trader won't lose his or her entire investment. The Upside and Downside. There is an upside to these trading instruments, but it requires some perspective. A major advantage is that the risk and reward are known. It does not matter how much the market moves in favor or against the trader. There are only two outcomes: win a fixed amount or lose a fixed amount. Also, there are generally no fees, such as commissions, with these trading instruments (brokers may vary). The options are simple to use, and there is only one decision to make: is the underlying asset going up or down? There are also no liquidity concerns, because the trader never actually owns the underlying asset, and therefore brokers can offer innumerable strike prices and expiration timesdates, which is attractive to a trader. A final benefit is that a trader can access multiple asset classes in global markets generally anytime a market is open somewhere in the world. The major drawback of high-low binary options is that the reward is always less than the risk. This means a trader must be right a high percentage of the time to cover losses. While payout and risk will fluctuate from broker to broker and instrument to instrument, one thing remains constant: losing trades will cost the trader more than shehe can make on winning trades. Other types of binary options (not high-low) may provide payouts where the reward is potentially greater than the risk.


Trading Using Binary Options. In the US, there are a number of assets and securities available for trade through binary options. A binary option is a derivative its value is derived from an underlying security or asset. The binary option holder does not own the underlying security, nor have claim to it. Rather, the binary option becomes profitable or worthless based on the price movements of the underlying security. Binary options provide an alternative way to trade these underlying securities, which include stock and volatility indexes, foreign currency (forex) pairs, and commodities. Where Binary Options Are Traded. In the US, binary options are legally traded through the Nadex exchange and the Chicago Board Options Exchange (CBOE). Nadex provides the most binary options, as well as the most actively traded binary options in the country. A broker is not required for trading Nadex products. An account is set up with the exchange itself, and trades are made through a provided platform. The CBOE offers two binary options products. In order to trade these products, clients need a standard brokerage account with options trading capabilities. Available Binary Options Securities. Binary options are based on a number of underlying securities and events.


Nadex provides trading in stock indexes, forex pairs, commodities, spreads, and economic announcements. Figure 1. Stock Indexes Tradable Through Nadex Binary Options. Nadex binary options are also traded based on the spot price of the following underlying forex pairs: EURUSD, GBPUSD, USDJPY, EURJPY, AUDUSD, USCCAD, GBPJPY, USDCHF, EURGBP and AUDJPY. Binary options are also traded based on the outcome of three major economic news events. Figure 3. Events Tradable Through Nadex Binary Options. All the above products--stock indexes, forex pairs, commodities, and events--are also available for trade through a binary option called a "bull spread." This option provides both a ceiling and floor, capping the profit and loss no matter how far the underlying market moves. Nadex is the main provider, offering binary options on stock indexes, forex pairs, commodities, and events.


Nadex binary options are traded through the Nadex trading platform, and a broker isn't required. CBOE binary options are limited to the S&P 500 and Volatility Index, and are traded through options eligible brokerage accounts. Various binary options products are traded outside the US, based on similar underlying assets. The Most Important Technical Indicators For Binary Options. Consider the following bets: Pay $45 to bet that the price of gold will be above $1,250 at 1:30 p. m. today. Get $100 ($55 profit) if you win, lose $45 otherwise. Receive $81 now to bet that NASDAQ US Tech 100 index will go below $2,224 at 2 p. m. today. Keep a profit of $81 if your prediction comes true. If it does not, lose $19. Pay $77 to win $100 if the USD-JPY forex rate goes above 78.06 at 2 p. m. today you lose $77 if it does not. Gain $33 if you bet on the price of bitcoin will go below $379.5 at 3:00 p. m. today.


If it doesn't drop that much, lose $67. Welcome to binary options. All or nothing, one or zero, these securities are available on Nadex and the Chicago Board Options Exchange (CBOE). Binary options allow traders to make time-bound conditional bets on predefined values of stock indices, forex, commodities, events, and even bitcoin values. Like a standard exchange-traded option, each binary option has an option premium ($45, $81, $77, and $33 in the examples above), a pre-determined strike price ($1,250, $2,244, 78.06, $379.5), and an expiry (1:30 p. m., 2 p. m., 3 p. m. today). The differentiator is the settlement price that remains fixed at $0 or $100, depending on the option condition being fulfilled. It keeps the net profit (or loss) fixed. The option premium also remains between $0 and $100. (Related: Guide to trading binary options) Since binary options are time-bound and condition-based, probability calculations play an important part in valuing these options. It all boils down to “ what is the probability that current gold price of $1,220 will move to $1,250 or above in the next four hours?“ The determining factors include: Volatility (how much and is it sufficient to cross the thresholdstrike price?), Direction of the price move, and Timing. Technical indicators suitable for binary options trading should incorporate the above factors.


One can take a binary option position based on spotting continued momentum or trend reversal patterns. Let’s look at some of the popular binary option technical indicators: Wilder’s Directional Movement Indicators (DMI) Average Directional Index (ADX): Composed of three lines, namely ADX, DI+, and DI-, and their relative positions, this indicator aims to capture the strength of an already identified trend. Pivot Point (in conjunction with support and resistance levels): Pivot point analysis helps determine trends and directions for any given timeframe. Because of the flexibility in timing, pivot points can be used for binary options, particularly for trading highly liquid major currencies. Commodity Channel Index (CCI): The CCI calculates the current price level of a security relative to the average price during any given timeframe. The average price level is usually the moving average. Time periods can be selected as desired, allowing the trader flexibility in choosing when a binary option expires. The CCI is useful in identifying new trends and extreme conditions of overboughtoversold securities.


It is very popular among day traders for short-term trading and may be used with additional indicators such as oscillators. The CCI is computed with the formula: "Price" is the asset's current price, "MA" is the moving average of the asset's price, and "D" is the normal deviation from that average. High values above +100 indicate the start of a strong uptrend. While values below -100 indicate the start of a strong downtrend. Stochastic Oscillator : In an interview, the creator of the Stochastic Oscillator, Dr. George Lane, said “it follows the speed or the momentum of price. As a rule, the momentum changes direction before price.” This important underlying detail indicates extreme cases of overbuying and overselling, allowing reversals for bullish and bearish phases to be identified. The crossover of %K and %D values indicate trade entry signals. Although a 14-day period is standard, binary option traders can use their own desired timeframes. Levels above 80 indicate overbought, while those below 20 indicate oversold.


Bollinger Bands : Bollinger bands capture an important aspect of volatility. They identify upper and lower levels as dynamically generated bands based on recent price moves of a security. Commonly followed values are 12 for simple moving average and two for a standard deviation for top and bottom bands. Contraction and expansion of the bands indicate reversal signals that help traders take appropriate positions in binary options. Overbought situations are indicated if the current market price (CMP) is above the top band. While overselling is indicated when the CMP is lower than the lower band. A challenge in binary option trading is correctly predicting the sustainability of a trend over a given period. For example, a trader may take the right position for an index, predicting it would hit 1250 at the end of a five-hour period, but the level was achieved in the first two hours. Constant monitoring is needed for the rest of the three hours if the trader plans to hold the position until expiry, or a predetermined method should be executed (like squaring off the position) once the level is reached. The technical indicators discussed above should be used for timely actions with constant monitoring. One major disadvantage with technical indicators is that the results and calculations are based on past data and can generate false signals. Traders should practice caution with detailed backtesting and thorough analysis for high-risk, high-return assets like binary options.
